It is indeed "well known", as I eventually discovered: for instance, Bousfield defines this model category (though only for groupoids, not categories, though the description is the same) in "Homotopy Spectral Sequences and Obstructions" (1989). Joyal & Tierney have a paper in a category conference proceedings in the mid 90s which generalizes it substantially. I think I was once told that this model category was described in print "by some category theorists in the '70s", but I have never found such a reference. -- Charles Rezk
